Europe's bond market turmoil shines a spotlight on hedge funds' role in key markets
TLT•Hedge funds account for more than half of trading in Europe's roughly $13 trillion government bond market, up from 30% in 2020, as investors say their rapid trade unwinds may have amplified this month's volatility. The IMF says hedge fund exposure to sovereign bonds has more than doubled since 2022.
1. Hedge funds and volatility
A sharp selloff in European government bonds this month has drawn attention to hedge funds' expanding role in the market. French 10-year yields surged to 24-year highs, while the premium investors demand to hold French debt over German bonds rose nearly 25 basis points in two days, its biggest jump since the euro zone debt crisis. Some investors said the speed and scale of the moves suggested hedge funds' rapid trade unwinds had added to volatility, while noting that France's debt burden and political uncertainty were also factors.
2. A growing market presence
The European Central Bank estimates hedge funds account for more than half of trading in the roughly $13 trillion European government bond market, up from 30% in 2020. The IMF says hedge funds' sovereign bond exposure has more than doubled since 2022 and warns that borrowing and crowded trades can amplify price dislocations and liquidity strains during market stress.
3. Liquidity and oversight
Hedge funds have taken a larger share of government bond markets as central banks shrink balance sheets, pension schemes reduce sovereign debt demand and banks face limits on bond holdings. Their activity can support liquidity, but leveraged trades may be unwound quickly when markets move against them. The Bank of France says French government bonds account for about €100 billion of the €250 billion in euro zone government bonds pledged for repo borrowing.
